The Federal Reserve’s October decision to hold interest rates at 3.75% to 4.00% leaves markets weighing the prospect of further tightening, with inflation remaining elevated and policymakers divided over the next move. Two members dissented in favour of a 25-basis-point increase, reinforcing expectations that December could bring another rate hike.

The decision comes amid persistent energy-driven inflation, uneven economic growth and uncertainty over the trajectory of US monetary policy. While the Fed upgraded its assessment of economic activity, its cautious approach leaves Treasury yields, the US dollar, equities and precious metals sensitive to incoming economic data and signals from policymakers. Aliasgar Tambawala, Co-CIO at Klay Group, believes the Fed’s October pause leaves the door open to further tightening, with December remaining the base case for the next rate increase.

Tambawala noted that the two hawkish dissents, alongside the Fed’s upgraded assessment of economic activity, point to continued concern over inflation. While higher oil prices could have a moderating impact over time, he remains watchful of more persistent inflationary pressures, including those associated with AI investment.

He also highlighted the implications of tighter financial conditions for economic growth. Although activity remains resilient, growth is uneven and partly supported by wealth effects. A correction in equity markets could weaken this support and weigh on demand, adding another consideration for policymakers.

Overall, Tambawala expects a moderate tightening bias to persist, with the scale and timing of any further increases dependent on inflation, economic growth and financial market conditions. Manjeet Markanda, Head of Trade Support at Lunaro Markets Limited, views the decision as a cautious pause, with the Fed balancing persistent inflation against continued economic activity.

Markanda highlighted that annual US inflation reached 3.7% in September, remaining well above the Fed’s 2% target. Higher energy costs and geopolitical tensions continue to complicate the inflation outlook, even as domestic spending holds up and unemployment remains relatively stable.

The 10–2 vote also underscores the division within the Committee, with two members favouring an immediate quarter-point increase. Markanda expects borrowing costs to remain elevated in the near term and cautioned households and businesses against assuming that rate cuts are imminent.

He added that further increases cannot be ruled out if inflation fails to moderate. The next inflation and employment readings will be important in determining the direction of monetary policy in the coming months. Markanda also noted that the Fed is considering reducing the number of its annual interest-rate-setting meetings from eight to six by 2028, an approach intended to allow more time for broader economic assessment. Madhur Kakkar, Founder and CEO of Elevate Financial Services, believes the decision represents a pause within the tightening cycle, with inflation pressures continuing to shape the outlook for December.

Kakkar pointed to the 10–2 vote as evidence that pressure for further tightening remains within the Committee. September inflation reached 3.7%, driven in part by a 9.1% increase in gasoline prices, while core inflation stood at 2.6%. Renewed energy price pressures continue to complicate the outlook, leaving the possibility of another increase open.

With the Fed Chair declining to commit to a specific next move, Kakkar noted that market expectations of a December hike remain distinct from an actual policy commitment.

For the UAE, the implications are immediate. The Central Bank of the UAE maintained its Base Rate at 3.90%, in line with the dirham’s peg to the US dollar. Kakkar expects regional borrowers to face continued pressure on financing costs, with domestic monetary conditions remaining closely linked to incoming US inflation data and the Fed’s next steps. Vijay Valecha, Chief Investment Officer at Century Financial, said the Fed’s decision to hold rates has done little to remove uncertainty around the next move, particularly as markets assess the implications for precious metals, bonds and the dollar.

Valecha highlighted the significance of the 10–2 vote, with two members favouring a quarter-point increase, while the statement upgraded economic growth to “strong” and continued to describe inflation as “elevated”. He noted that the Fed Chair offered no firm guidance in December, leaving markets to interpret the Committee’s stance alongside incoming data.

Gold initially dipped to $4,025 as the press conference began before recovering to around $4,067 by the US close, ending the session 0.2% higher. However, the metal subsequently returned to around $4,030. Valecha noted that elevated 10-year Treasury yields near 5% continue to limit the scope for a sustained gold rally. US equities also finished broadly flat to slightly lower.

The dollar initially strengthened following the statement before retreating during the press conference, while the two-year Treasury yield fell from 4.78% to 4.68% by the close. The 10-year yield remained around 5.00%, suggesting that longer-term inflation concerns continue to influence bond market sentiment.

For the UAE, Valecha noted that the Central Bank maintained its Base Rate at 3.90%, keeping domestic borrowing costs at their elevated September levels. A December hike could add further pressure on borrowers, while banks may continue to benefit from higher margins. Property and consumer stocks, meanwhile, may receive only temporary relief from the October pause. Hamza Dweik, Head of Trading for MENA at Saxo Bank, believes the Fed’s decision carried a more hawkish message than the unchanged rate might suggest.

Dweik highlighted that two FOMC members supported an immediate 25-basis-point increase, indicating that the debate is increasingly focused on whether further tightening is necessary.

Markets responded by pushing the US 10-year Treasury yield to around 5.04% and raising the implied probability of a December rate increase to approximately 85%.

Equities remained comparatively resilient, with the S&P 500 and Nasdaq each gaining around 0.3% and the Dow rising 0.2%. Dweik said the combination of higher bond yields and increased expectations of another rate increase suggests that investors interpreted the pause as a period of caution, rather than the end of the tightening cycle.

For the UAE, the transmission of US monetary policy remains direct because of the dirham’s peg to the dollar. The Central Bank maintained its Base Rate at 3.90%, while the rate on short-term borrowing facilities remained 50 basis points above the Base Rate. Dweik expects mortgages, corporate financing and other rate-sensitive borrowing to remain relatively expensive, particularly if the Fed raises rates again in December.

However, he noted that elevated rates can also support returns on cash and short-duration fixed-income instruments, while the dollar peg provides monetary stability amid global currency and bond market volatility. The UAE economy has also demonstrated resilience in a restrictive global rate environment.

Looking ahead, Dweik expects incoming inflation and economic data to shape the Fed’s December decision. For UAE investors, he believes expectations of rapid monetary easing should remain measured, with relatively expensive borrowing and attractive cash yields potentially continuing into year-end.

The October decision leaves the Fed’s benchmark rate unchanged, but the outlook for December remains uncertain. Persistent inflation, energy prices, employment trends and financial market conditions will determine whether policymakers pursue another increase.

For the UAE, the direction of US monetary policy will remain a key influence on domestic borrowing costs, credit demand and investment activity. Investors will also be watching movements in the dollar and Treasury yields for further signals on the outlook for equities, gold and other asset classes as the year draws to a close.
